Concept explanation
Emerging markets are countries transitioning toward higher incomes and more developed financial systems, but still with evolving institutions, market depth, and governance. Think of them as fast-growing neighborhoods of the global economy where the potential for new business is high, yet building codes and public services may be inconsistent. For investors, that mix can mean higher long-term returns and higher short-term turbulence.
The opportunity stems from rising consumption, urbanization, and financial inclusion. Companies can expand their customer bases quickly, and entire sectors can leapfrog technologies. On the flip side, the risks include weaker legal protections, policy shifts, currency swings, and less mature capital markets. Two equally profitable firms in different countries can trade at very different valuations because of country-level risk and currency outlooks.
Unlike developed markets, the cost of capital in emerging markets must reflect both global market risk and country-specific risk. This shows up in higher discount rates, wider credit spreads, and potentially larger equity risk premia. Accurate estimation of these components is essential for fair valuation. The goal is not to avoid risk, but to price it properly and ensure you are paid for bearing it.
Why it matters
In emerging markets, returns often come with more noise. Dollar returns depend not only on company fundamentals but also on exchange rates, inflation, and funding conditions. A great local business can become a poor investment if the currency depreciates sharply or if capital controls block repatriation. Understanding how to translate local performance into investor returns is crucial.
Moreover, correlations can change abruptly. During calm periods, EM assets appear diversified relative to developed markets. In stress, correlations rise and contagion spreads, compressing diversification benefits. This regime sensitivity means your approach to risk, position sizing, and hedging needs to be more intentional than in developed markets.
Finally, benchmark choices matter. Investing via a broad EM ETF, a single-country fund, or a local small-cap stock can each produce very different risk exposures and costs. Professional investors compare exposures to growth, currency, and political risk, and they adjust hurdle rates, hedges, and position sizes accordingly.
Calculation method
Below are the core building blocks professionals use when pricing EM investments and planning positions.
- Estimating country risk premium (CRP)
A common approach uses the sovereign default spread and scales it by relative volatility of equities to sovereign bonds in that market.
CRP = Sovereign spread × (σ_equity ÷ σ_bond)- Sovereign spread: often the EMBI spread or the CDS-implied spread over U.S. Treasuries.
- σ terms are annualized volatilities. If equities are much more volatile than sovereign bonds, equity investors demand extra compensation beyond the bond spread.
Example: Suppose a country’s USD sovereign spread is 2.5 percent. The annualized volatility of the local equity index is 25 percent and the volatility of the sovereign bond spread is 10 percent. Then:

Work in either nominal terms for a specific currency or in real terms consistently.
- Convert nominal to real using the Fisher relation:

Step 4: Valuation sanity check
If the ADR trades at a price implying a forward free cash flow yield of 6.5 percent in USD and growth is 7 percent, a simplified Gordon growth check with perpetual growth g of 4 percent gives:

Step 5: Position sizing
If the stock’s annualized USD volatility is 28 percent and your portfolio target vol is 10 percent, a naive weight is about 10 ÷ 28 equals 0.36. Given single-name EM risk, you might halve it to 18 percent max, then reduce further for liquidity or governance. Many professionals cap single-name EM exposure at 5 percent to 10 percent.
Practical applications
- Building hurdle rates: Use global CAPM plus revenue-weighted CRP. Stress test by adding temporary risk surcharges during election cycles or policy uncertainty.
- Local versus hard-currency debt: Local bonds offer higher yields but carry currency and inflation risk. Hard-currency bonds reduce FX risk but can reprice sharply on global liquidity shocks. Compare yields, CDS, and hedge costs.
- Hedging: If forwards price a significant depreciation, hedge export-heavy equities less and import-heavy equities more. For multi-asset portfolios, consider partial FX hedges to balance carry versus drawdown protection.
- Scenario analysis: Build base, bull, and bear scenarios combining revenue growth, margin shifts, currency moves, and multiple re-rating. Weight by probabilities informed by political calendars, commodities sensitivity, and external financing needs.
- Liquidity and execution: Prefer instruments with robust liquidity, such as large-cap ADRs or major ETFs, for initial exposure. Stagger entry to mitigate gap risk around policy announcements.
- Governance checks: Review audit quality, related-party transactions, shareholder rights, and capital controls. Apply discounts or avoid if red flags appear.
